Central Bank Digital Currency (CBDC)
A Central Bank Digital Currency, abbreviated as CBDC, is a digital currency issued by a country’s central bank. It can be based on blockchain technology like traditional cryptocurrencies, but the main difference is that it is not decentralized but is controlled by a central authority, i.e. the country’s central bank. Simply put, it is a digital version of a country’s traditional paper currency.
Why is CBDC different from cryptocurrency?
CBDC is often compared to cryptocurrency, but there are some fundamental differences between them :
Control : Cryptocurrencies, such as Bitcoin, are not controlled by any central authority, they are decentralized. On the other hand, CBDC is completely under the control of the central bank, the central bank controls its supply and price.
Value : The value of Bitcoin or other cryptocurrencies fluctuates based on market demand and supply, but the value of CBDC is stable and equal to the country's conventional currency. For example, if Bangladesh Bank launches CBDC, then 1 CBDC will be worth 1 taka.
Legal status : Cryptocurrencies have not yet received legal recognition in various countries. But CBDC is the legal currency of a country, which is directly authorized by its central bank.
Why is CBDC necessary?
There are some important reasons behind the interest of central banks of various countries in launching CBDC :
Fast and cost-effective transactions : Any financial transaction can be completed very quickly and at low cost through CBDC. This does not require any third party (such as a bank or payment gateway). It can also greatly reduce the cost of cross-border transactions.
Financial inclusion : CBDC can help in providing digital financial services directly to the people of a country who are not yet banked. They can make transactions with just a mobile phone.
Substitute for conventional currency : The use of cash is decreasing in the era of digital financial transactions. CBDC can serve as a safe and effective digital alternative to conventional cash.
Monetary policy formulation : The introduction of CBDC will allow the central bank to have better direct control over the country's economy. They will be able to know where and how money is being used, which will help them formulate more effective monetary policy.
Risks and Concerns of CBDC
While CBDC has some potential benefits, it also comes with some risks :
Privacy Violation : Since CBDC transactions will be regulated and monitored by the central bank, it could threaten users’ privacy.
Risks of Central Control : CBDCs could give governments greater control over people’s spending, which could impact political or economic policies in the future.
Cybersecurity : If a central bank’s digital currency system is hacked or cyber-attacked, it could pose a major threat to a country’s entire financial system.
Impact on the Banking System : If people directly deposit their money into the central bank’s CBDC wallet, commercial banks would lose deposits, which could impact their lending activities.
